Uncertainty in percentage-of-completion method : Stakeholders assessments, risk management and financial decision making (English)
Abstract [sv]

Abstract [en]

Background: The construction industry is characterized by long-term projects that entail large uncertainties regarding accounting and calculating a projects degree of completion.  Larger companies ruled by the K3 framework generally use the percentage-of-completion method for ongoing projects, which means incomes and costs are reported in each current period. The method relies on estimates of the projects future costs, degree of completion and final result, which creates an uncertainty in the financial reports. The uncertainties affect stakeholders' abilities to judge a construction company's financial status and the ability to make informed economical decisions.

Purpose: The purpose of this study is to examine the challenges associated with accounting for ongoing projects in larger companies applying the K3 framework. Using percentage-of-completion method in practice, particularly in fixed-price projects, involves significant estimates in financial reporting. To manage these estimates it creates uncertainties among stakeholders. This study aims to understand how stakeholders assessments and decisions are affected by the uncertainties associated with the percentage-of-completion method. Furthermore the study seeks to examine the practical difficulties that occur in the application of the percentage-of-completion method and how these challenges are managed.

Method: This study was conducted using a qualitative research method in which semi-structured interviews were carried out with auditors, credit providers, procurement officials and an accounting expert. As a complement to the interviews, a fictional case was used to develop a deeper understanding of how stakeholders manage and interpret accounting in practice.

Conclusion: The percentage-of-completion method does in spite of uncertainties and estimates represent a company's financial standings better than other more reliable methods. Stakeholders' view of the financial reports are dependent on their understanding of the method, which the study has found to be limited. An improved understanding of the method would lead to more well-informed financial decisions. The method is not the issue itself, rather how the reports are analyzed and evaluated by its user.
